Chapter 8 of 17
Gold volatility surfaces and scenario risk
Analyse the underlying contract, implied-volatility surface and dynamic hedge exposure rather than one delta or one premium.
In this chapter
Name the option’s actual underlying #
A gold option may reference a futures contract rather than immediate physical spot. The appropriate forward, expiry, discounting and exercise/settlement conventions depend on the product. A spot-equity option template is not automatically the correct valuation model.
For a futures-based European benchmark, a Black-style framework is one possible modelling convention. It is a benchmark, not a guarantee of a tradable premium. Verify actual exercise and devolvement terms before describing a position’s payoff or cash requirements.
Compare volatility on consistent coordinates #
A surface records implied volatility across expiries and strikes or deltas under a specified convention. Moneyness against spot and against the relevant futures price are not identical. Delta conventions can also differ. A 25-delta option comparison is meaningless until the definition and side are stated.
Quoted smile and skew changes can reflect liquidity, demand, model inputs and event risk. A single option print may be stale or nonrepresentative. Store quote timestamps and spreads and reject unreliable observations under a frozen rule rather than smoothing them into a convincing curve.
Use a local P&L approximation with boundaries #
A local expansion is ΔV ≈ δΔF + ½Γ(ΔF)² + νΔσ + θΔt, with units and signs defined for the chosen model and position. Cross sensitivities, surface shifts, discrete hedging and transaction costs can matter. A jump or a large volatility change can make the approximation poor.
Vega may be reported per one volatility percentage point or per unit decimal volatility. Theta may be per calendar day, business day or year. A desk risk sheet must name that scale before multiplying. An apparently tiny unit error can dominate the intended risk budget.
Test the hedge as a path, not a terminal slogan #
A delta hedge offsets only a local directional sensitivity under the model. Gamma changes delta, while financing and liquidity affect when the hedge can actually be rebalanced. Hedging after each observed move is not equivalent to a continuous costless hedge.
Separate the option’s market P&L, hedge P&L, funding and transaction costs. Register rehedging thresholds and use executable sides. Do not infer a positive volatility edge merely because an unhedged option made money during a favourable directional move.
Stress the contract transition #
A pending exercise or option-to-futures transition can change funding needs substantially. Model each leg’s state and the cash required if an intended exit fails. An option loss budget stated only as premium can omit the operational state created under the contract’s exercise rules.
The research conclusion should name the model error, the surface shock, the liquidity shock and the cash requirement, not just the maximum expiry diagram. Use the current contract specification and MCXCCL risk framework to verify the actual transition.
Hypothetical worked example
A fictional sensitivity estimate
Per unit, assume delta 0.40, gamma 0.002 per currency-unit move, vega 5 currency units per one volatility percentage point and theta −1 per calendar day. For ΔF = +20, a +2-percentage-point volatility move and one day elapsed, the local estimate is 8 + 0.4 + 10 − 1 = 17.4 per unit.
At 50 units that becomes 870 before hedge trades, fees, funding and model error. This is a local sensitivity illustration, not a full option valuation or a claim that such Greeks represent a current contract.
Common mistakes
- Mixing decimal volatility with a per-percentage-point vega.
- Using an irrelevant underlying reference in the option model.
- Calling a local delta hedge a complete risk offset.
Why can a delta-neutral position still require a substantial risk budget?
Make this chapter useful
Can you defend the reasoning?
Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.
Desk assignment
What to submit
Produce a surface-convention sheet, a local Greek scenario table and a failed-rehedge/devolvement funding stress.
Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.
