Returns that match the money: simple, compound and cash-flow aware

Calculate investment performance without confusing absolute profit, annualised return and the timing of your contributions.

2 min read · Original educational chapter

Begin with the actual cash and holding period #

For a single purchase and sale without external flows, total return includes price change and relevant cash distributions relative to the starting investment, after stated costs. Record whether distributions are reinvested.

Absolute rupee profit answers a different question from percentage return. An account can earn more money simply because more capital was added, even if investment performance did not improve.

Compounding follows the path #

Multi-period returns compound by multiplying one plus each period’s return. An arithmetic average does not capture the same wealth path. A loss and equal percentage gain do not cancel.

Annualisation requires the elapsed time and an assumption about how the observed result is scaled. CAGR describes the constant annual rate connecting start and end values without external cash flows; it does not imply smooth yearly returns.

Contributions and withdrawals change the problem #

Money-weighted return depends on the timing and size of investor cash flows. Time-weighted methods link subperiod returns around external flows to isolate performance differently. Neither measure is automatically the answer to every question.

For irregular cash flows, an XIRR calculation needs dated cash flows and can have unusual or multiple-solution problems. Inspect the cash pattern rather than accepting a spreadsheet output without understanding it.

Compare with an appropriate benchmark #

Match period, reinvested distributions, currency, costs and risk. A price-only index can understate a total-return benchmark. An equity strategy should not claim skill solely because it beat cash during a broad rally.

Separate nominal and inflation-adjusted return and state tax treatment. A pre-tax hypothetical result is not the money every investor would keep. Do not annualise a few fortunate trading days into a credible long-run expectation.

Hypothetical worked example

A fictional two-year return path

₹1 lakh gains 20% in year one and loses 20% in year two. Ending value is 1,00,000×1.20×0.80 = ₹96,000. Total return is −4%; CAGR is √0.96−1, about −2.02%.

The arithmetic average of +20% and −20% is zero but does not describe ending wealth. Contributions during either year would require a separate cash-flow-aware calculation.

Common mistakes

  • Averaging returns instead of compounding wealth.
  • Ignoring contribution timing.
  • Comparing a total-return portfolio with a price-only index.
Check your understanding

What is the total return after +20% followed by −20%, with no external flows?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.

Desk assignment

What to submit

Calculate absolute profit, total return and CAGR for a fictional account, then show how a mid-period contribution changes the evaluation.

Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.
