Behaviour and margin of safety: make uncertainty visible

Translate common decision biases into observable checks rather than motivational slogans.

2 min read · Original educational chapter

Your purchase price is not a business fact #

Anchoring to an entry price can make a position feel cheap simply because it used to trade higher. The relevant questions are current evidence, future economics, price and risk.

A loss does not obligate the market to return your money. Averaging changes exposure and cash commitment; it does not automatically improve the underlying thesis. Reassess the business independently of the desire to break even.

Confirmation and recency can select the wrong sample #

Reading only supportive reports makes disagreement disappear from view, not from reality. Recent winners can seem safer precisely when expectations have become demanding.

Write a countercase and preserve the whole sample of decisions, including skipped and failed cases. Separate what you observed from the explanation you prefer. Repetition across social channels does not make the original claim independent evidence.

A valuation buffer is not permission to ignore errors #

Margin of safety describes a gap between price and a justified value estimate under its assumptions. If value is overstated, the apparent buffer can be illusory.

Test the estimate under lower margins, higher investment and a higher required return. Ask whether the business can survive the adverse cash path. Do not turn a famous investor quotation into a substitute for those calculations.

Use decision records to slow impulsive changes #

Before increasing exposure, record the new evidence, funding source, maximum tolerable loss and what would invalidate the decision. Keep investment and tactical-trading records separate.

Review process and outcome independently. A lucky profit after a breach does not prove the breach was sensible. A disciplined loss is still a result to include in testing, not an excuse to declare the model infallible.

Hypothetical worked example

A fictional margin-of-safety sensitivity

A model values a fictional business at ₹200 per share. Price ₹150 appears 25% below that estimate. Under an adverse but plausible assumption set, estimated value is ₹140.

Against that alternative, ₹150 is about 7.14% above estimated value. The original 25% buffer was conditional on the model, not a guarantee supplied by the market.

Common mistakes

  • Using the entry price as proof of fair value.
  • Calling repeated commentary independent evidence.
  • Treating a model buffer as guaranteed capital protection.
Check your understanding

What does a price 25% below one valuation estimate guarantee?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.

Desk assignment

What to submit

Write a pre-decision checklist for evidence, countercase, valuation sensitivity, loss capacity and a review trigger; apply it to a fictional averaging decision.

Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.

Sources and further reading

Further-reading references from the curriculum source list. Contract sizes, expiry calendars, settlement references, margin parameters and tax treatment can change; verify the current operative documents for the actual product. Worked figures are illustrative, not current quotes.
