Reversal and continuation patterns: make the picture testable

Study double tops, head-and-shoulders, triangles, flags and ranges without assuming the shape predicts the outcome.

2 min read · Original educational chapter

A pattern name is not an entry rule #

Two peaks can resemble a double top, but peak separation, price tolerance, neckline and completion must be defined. A head-and-shoulders label has the same issue.

Reversal candidates need a preceding context; continuation candidates depend on an existing move and consolidation. A triangle can break either way. A visually attractive sketch does not establish a predictive probability.

Separate setup, confirmation and execution #

A setup describes eligibility; confirmation is an observable condition; execution occurs only when the condition is known. A close below a boundary cannot justify a guaranteed fill earlier in that same candle.

State whether a retest is required, when the setup expires and whether entry is skipped after a large gap. Define the initial invalidation before looking at the eventual outcome.

Treat measured moves as projections #

A pattern height projected from a neckline gives a geometric reference. It is not a price obligation. Price can fail early, gap past a stop or continue without a retest.

Calculate reward relative to price risk and realistic friction. A two-to-one projection says nothing by itself about win probability. Include all qualified failures when evaluating the rule.

Test continuation and reversal separately #

Flags, rectangles and triangles can depend on trend strength, volatility and participation. Predefine any regime filter and compare it with an unfiltered baseline.

Freeze one pattern version and paper-test it chronologically. Repeatedly redrawing boundaries after losses creates a new, unrecorded strategy. Record skipped entries and ambiguous bars, not just completed winning examples.

Hypothetical worked example

A fictional double-top study

A declared neckline is ₹480, the peak zone ₹520 and completion requires a daily close below ₹480. The geometric height is ₹40, giving a projected reference of ₹440.

If the next eligible entry is ₹470 and invalidation ₹490, price risk is ₹20 and projected reward ₹30, or 1.5R before costs. The projected reference is not a guarantee that ₹440 will trade.

Common mistakes

  • Calling a shape a proven edge.
  • Entering before the completion condition was known.
  • Confusing a measured move with guaranteed reward.

What does a pattern’s projected target establish?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.

Desk assignment

What to submit

Define one reversal and one continuation candidate with geometry, confirmation, entry, invalidation, time exit, friction and ambiguous-bar handling.

Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.

Sources and further reading

Further-reading references from the curriculum source list. Contract sizes, expiry calendars, settlement references, margin parameters and tax treatment can change; verify the current operative documents for the actual product. Worked figures are illustrative, not current quotes.
